It was all brilliant marketing. They got people to believe it was a true story to make people curious by spreading rumors over the Internet that it was a true story. They never said the story was true in the advertising so no one could sue them for false ads.
No it was definately fiction. Prior to it being released it was said to be a true story to get publicity and make it more frightening and stuff but the press managed to spoil it as usual and revealed that it was in fact fictitious just before the first screening.

It was all ficitonal, but the producers put the gossip of Blair Witch on the internet and alike before the film premiered, so it seems real and therefore more scarry.
